You found a rental property listed at $500,000. It generates $4,500 per month in rent. Is that a good deal? The cap rate tells you the answer. It measures the property's annual return if you paid all cash, with no mortgage. Investors use it to compare properties apples to apples, regardless of how they are financed.
The Cap Rate Calculator computes the capitalization rate by dividing the property's Net Operating Income (NOI) by its purchase price or current market value. It walks you through the income calculation: gross rent, vacancy losses, and operating expenses, to arrive at NOI and then the cap rate. How the Calculation Works
The cap rate formula is simple but requires careful inputs.
NOI = (Gross Rent x 12) - (Vacancy Loss) - (Operating Expenses x 12)
Cap Rate = (NOI / Property Value) x 100
For example, a property worth $500,000 generates $4,500 per month in rent ($54,000 per year). With a 5% vacancy rate, vacancy loss is $2,700, leaving effective gross income of $51,300. Operating expenses of $1,200 per month ($14,400 per year) reduce that to an NOI of $36,900. The cap rate is $36,900 / $500,000 = 7.38%.
The cap rate represents the return an all-cash buyer would earn on their investment. It does not account for mortgage payments, which is why it is called an unlevered return. To evaluate the levered return (with a mortgage), you would subtract annual debt service from NOI to get cash flow, then divide by your down payment to get the cash-on-cash return.

- Input the total monthly rent from all units. For a duplex, add both rents together.
- Set a realistic vacancy rate. Use 5% for areas with high rental demand, 8% for softer markets.
- Enter your monthly operating expenses. Include property taxes, insurance, maintenance (typically 1% of property value per year), property management (8% to 10% of rent), and HOA fees if applicable. Do not include mortgage payments.

An investor is buying a $300,000 single-family home in Phoenix. Market rent is $2,200 per month. Vacancy rate is 5%. Operating expenses include property taxes ($250/month), insurance ($120/month), maintenance reserve ($200/month), and property management at 8% of rent ($176/month), totaling $746 per month.

An investor is considering a 4-unit multifamily property listed at $650,000. Each unit rents for $1,400, so total monthly rent is $5,600. Vacancy is 7%. Operating expenses (taxes, insurance, maintenance, management, common area utilities) total $2,100 per month.

A 5.74% cap rate on a 4-unit property is competitive in many secondary markets in 2026. If the investor puts 25% down ($162,500) and gets a mortgage at 6.5%, the annual debt service would be approximately $37,200, nearly equal to the NOI. This property would barely break even on a cash flow basis. The investor needs to either negotiate the price down or increase rents to make the deal work.

The Value-Add Opportunity
An investor finds a $400,000 duplex with below-market rents of $1,500 per unit. Market rent is $1,900. The current cap rate based on actual rents is 5.4%, but if rents are raised to market, the NOI increases and the cap rate rises to 7.2%. The investor buys the property, raises rents after lease expirations, and the property is now worth more because investors value it at the higher NOI. This is the core strategy of value-add real estate investing.
The Market Comparison
An investor is choosing between two properties. Property A is a $500,000 single-family rental in Austin with a 5.2% cap rate. Property B is a $450,000 single-family rental in Memphis with a 7.0% cap rate. The Memphis property offers a higher return, but Austin has stronger appreciation potential and lower vacancy risk. The cap rate alone does not tell the whole story. Investors must weigh current yield against appreciation potential, risk, and management intensity.
The Interest Rate Squeeze
With mortgage rates at 6.5% in 2026, an investor buying a property at a 5.5% cap rate with 75% financing would have negative cash flow. The mortgage rate exceeds the cap rate, meaning the property does not generate enough income to cover debt service. This is why cap rates and interest rates are closely linked. Common Mistakes to Avoid
- Including mortgage payments in operating expenses: Cap rate is an unlevered metric. It measures the property's return regardless of financing. Never include mortgage principal or interest in operating expenses. Include only property taxes, insurance, maintenance, management, and HOA fees.
- Underestimating vacancy: Every property has vacancy. Even in tight markets, tenants move out, and it takes time to find new ones. Use at least 5% for high-demand areas and 8% to 10% for average markets. Zero vacancy is unrealistic.
- Underestimating maintenance: New investors often use 5% of rent for maintenance. A better rule is 1% of the property value per year. A $300,000 house needs roughly $3,000 per year in maintenance on average, though some years will be higher (roof, HVAC) and some lower.
- Comparing cap rates across different markets without context: A 7% cap rate in a declining market may be worse than a 5% cap rate in a growing market. Cap rates reflect risk: higher cap rates often signal higher risk. Consider appreciation potential, job growth, and population trends alongside cap rate.
Limitations of This Calculator
The cap rate is a snapshot metric. It does not account for future rent growth, appreciation, or changes in operating expenses. It excludes mortgage payments, so it does not tell you your actual cash flow if you are financing the purchase. The calculator uses a simplified vacancy model (flat percentage) rather than modeling lease turnover timing. It does not account for capital expenditures like roof replacements or major renovations, which are separate from operating expenses.
